Definition: A prepayment penalty in a commercial mortgage that compensates the lender for the interest income it would have received if the loan had remained outstanding until maturity. Calculated as the present value of the difference between the loan rate and the current Treasury rate.

Yield Maintenance Prepayment Penalty

YM prepayment penalty: fee for early payoff of fixed-rate commercial mortgage. Compensates lender for lost interest. Adjusts with rates: falling = HIGH penalty (reinvest at lower); rising = LOW/zero (reinvest at higher); flat = minimal. Example: 6% loan in 3% environment = very high. Alternatives: step-down (5-4-3-2-1%), lockout then open, defeasance, percentage of balance (flat 1%), and no penalty (ARMs, bridge). Negotiate terms before closing. Match to hold period + exit.
